Chicago Board Of Options Exchange Builds The Vix

For most of human history, if you were a victim of the regular fits and starts that affect commerce on Earth, you were pretty much out of luck. Of course, there were old versions of state bailouts every once and a while, but generally, the risk was not a very easy thing to manage. One lousy season or one bad storm could often ruin the farm or the business. This problem eventually led to the establishment of futures markets for agricultural commodities.
The Chicago Futures Exchange would pioneer many of the strategies that have become common in futures markets. These innovative instruments, which gave people an unprecedented ability to hedge risk, would forever change how business was done, and the risk was managed. Chicago, which was geographically positioned in the middle of Americas heartland, would become one of the worlds most critical commodities exchanges and innovation-centers for finance. The CBOE volatility index changed how volatility can be used and prepared for by investors. Does The Level Of The Vix Affect Option Premiums And Prices
Yes, it does. Volatility is one of the primary factors that affect stock and index options prices and premiums. As the VIX is the most widely watched measure of broad market volatility, it has a substantial impact on option prices or premiums. A higher VIX means higher prices for options while a lower VIX means lower option prices or cheaper premiums.
Can You Buy The Vix
The S& P 500 Index and other stock market indices are made up of a portfolio of stocks. Therefore the price of the index is based on the return percentage of each constituent.
For instance, an index containing three stocks would work like this. If Stock A has risen 25%, Stock B has risen 15%, and Stock C has risen 20%, the index price would be up 20%, or /3.
But the price of the VIX Index varies on a constantly changing portfolio of SPX options. These change on a minute-by-minute basis, so it cant be bought by stock market investors or traders.
Nevertheless, the VIX Index settlement process is tradable, and those interested can buy Volatility Derivatives.
Although the prices of Volatility Derivatives are linked to SPX options, individually, their valuations expire at various points along the term structure. Therefore, these reflect constantly changing portfolios of SPX options.
Plus, investors and traders have no way of knowing which SPX calls and puts will be out-of-the-money on a future date. But SPX options expiry dates are known, along with the VIX Index formula for a given date, so that traders can estimate the price of the VIX Index. This helps drive VIX futures and options prices.

How Can I Use The Vix Level To Hedge Downside Risk
Downside risk can be adequately hedged by buying put options, the price of which depend on market volatility. Astute investors tend to buy options when the VIX is relatively low and put premiums are cheap. Such protective puts will generally get expensive when the market is sliding therefore, like insurance, its best to buy them when the need for such protection is not obvious .
How This Indicator Works
A rising VIX indicates that traders expect the S& P 500 Index to become more volatile. The higher the VIX, the higher the fear, which, according to market contrarians, is considered a buy signal. A falling VIX indicates that traders in the options market expect the S& P 500 Index to trade more quietly. In the same respect, the lower the VIX, the lower the fear indicating a more complacent market.

Term Structure Data And Charts
The term structure information below illustrates expectations of market volatility conveyed by S& P 500 stock index option prices from the “values generated” time until regular, 3rd Friday, SPX maturities. Cboe calculates these expectations by applying the VIX methodology to standard SPX option maturities. The relationship between the constant 30-day maturity VIX Index and the S& P 500 is of interest to market participants. Similarly, historical VIX term structures can offer insights into how the market’s expectation of volatility of the S& P 500 has changed over time in response to market conditions.
The implied volatility term structure observed in SPX options markets is analogous to the term structure of interest rates observed in fixed income markets. Similar to the calculation of forward rates of interest, it is possible to observe the option market’s expectation of future market volatility through use of the SPX implied volatility term structure.

How To Trade The Vix
The VIX has paved the way for using volatility as a tradable asset, albeit through derivative products. Cboe launched the first VIX-based exchange-traded futures contract in March 2004, followed by the launch of VIX options in February 2006.
Such VIX-linked instruments allow pure volatility exposure and have created a new asset class. Active traders, large institutional investors, and hedge fund managers use the VIX-linked securities for portfoliodiversification, as historical data demonstrates a strong negative correlation of volatility to the stock market returnsthat is, when stock returns go down, volatility rises, and vice versa.
Like all indexes, one cannot buy the VIX directly. Instead, investors can take a position in VIX through futures or options contracts, or through VIX-based exchange traded products . For example, the ProShares VIX Short-Term Futures ETF and the iPath Series B S& P 500 VIX Short-Term Futures ETN are two such offerings that track a certain VIX-variant index and take positions in linked futures contracts.

Value Of $10000 Invested In Vix Or Vix Futures
The example is hypothetical and provided for illustrative purposes only.
In this figure, you can see what $10,000 would be worth if it had been invested in the VIX itself , a portfolio of short-term VIX futures contracts, or a portfolio of medium-term VIX futures contracts over the previous five years. These portfolios are based on actual exchange-traded funds that buy VIX futures contracts.
As you can see, the futures contracts have lagged significantly behind the value of the VIX index. By the end of the period, the value of $10,000 hypothetically invested in the VIX itself would have risen to over $13,000, while the portfolio of medium-term VIX futures contracts was worth under $7,000, and the short-term VIX futures contracts had fallen to under $500. Had an investor actually been able to buy the VIX, the investment would have made some money, but the actual investable instruments based on VIX lost significant amounts of money.
Just because an investment has VIX in its name doesn’t mean that it will move in line with the VIX Index. Furthermore, as the charts show, the VIX itself can be extremely volatilethe index lost 54% of its value between March 2020 and July 2020. Investors cannot buy VIX, and even if they could, it would be an investment with a great deal of risk.

Vix And Market Sentiment
Implied volatility typically increases when markets are turbulent or the economy is faltering. In contrast, if stock prices are rising and no dramatic changes seem probable, VIX tends to fall or remain steady at the lower end of its scale. VIX, in other words, is negatively correlated with stock performance.
For example, in March 2020, as investors grappled with the COVID-19 crisis, VIX reached an all-time high of 82.69. In the winter of 2013, with stock prices high, VIX hovered around 12.

Vix Futures And Contango In Action
The contango problem isn’t purely academic VIX futures contracts have often been more expensive than the VIX index. According to Bloomberg, in 49 of the past 60 months dating back to April 2016, the three-month VIX futures contract was above the VIX level. You can see the effect in action in the chart below.
Buying Vix Futures And Options
VIX Futures are traded on the CBOE Futures Exchange , while VIX options are traded on the CBOE Options. Both standard and weekly Volatility Derivatives can be bought on either exchange.
A final settlement value for VIX futures and VIX options is revealed on the morning of their expiration date . This is calculated through a Special Opening Quotation of the VIX Index.
However, the SOQ of the VIX Index differs from the calculation of the VIX Index at all other times.
The SOQ calculation uses SPX options or SPXW options from a single expiration of 30 calendar days in the future. But it does not account for the interruption of volatility calculated with near-term and next-term options.
The strike range of an SOQ calculation also differs from that of the VIX Index calculation at other times.
To determine the strike range of the SOQ calculation, options with consecutive strikes do not have to have zero bid prices, which they do in calculating the VIX Index at other times.
CBOE Options uses an algorithm to detect the call with the highest strike and the put with the lowest strike to be used in the SOQ calculation.

How Option Prices Reflect Volatility
When investors anticipate large upswings or downswings in stock prices, they often hedge their positions with options. Those who own call or put options are only willing to sell them if they receive a sufficiently large premium. An aggregate increase in option prices , will raise the VIX and, thereby, indicate to investors the probability of increasing volatility in the market.
The VIX is considered a reliable reflection of option prices and likely future volatility in the S& P 500 Index.
How Does The Cboe Volatility Index Work

The VIX attempts to measure the magnitude of price movements of the S& P 500 . The more dramatic the price swings are in the index, the higher the level of volatility, and vice versa. In addition to being an index to measure volatility, traders can also trade VIX futures, options, and ETFs to hedge or speculate on volatility changes in the index.
In general, volatility can be measured using two different methods. The first method is based on historical volatility, using statistical calculations on previous prices over a specific time period. This process involves computing various statistical numbers, like mean , variance, and finally, the standard deviation on the historical price data sets.
The second method, which the VIX uses, involves inferring its value as implied by options prices. Options are derivative instruments whose price depends upon the probability of a particular stocks current price moving enough to reach a particular level .
Since the possibility of such price moves happening within the given time frame is represented by the volatility factor, various option pricing methods include volatility as an integral input parameter. Since option prices are available in the open market, they can be used to derive the volatility of the underlying security. Such volatility, as implied by or inferred from market prices, is called forward-looking implied volatility .
